its called pixel art and it is done with the pencil tool and a bunch of patience. Do a search on the forums for pixel art and I am sure you will find a bunch of good stuff

There's a nice program called Microangelo that you can download to help with your icon making exploits. :)

or u can use photoshop, and save as a 128 px png
